How a HELOC Works. Home Equity Lines Explained

A HELOC, home equity line of credit, turns the equity you have built into a revolving credit line you can draw from, repay, and draw again. It works a lot like a credit card secured by your home, usually with a far lower rate.

Draw period and repayment period

Most HELOCs have two phases. During the draw period (often ten years) you can borrow up to your credit limit and typically pay interest only on what you have actually used. After that, the repayment period begins and you pay down principal plus interest.

Because you only pay interest on the balance you draw, a HELOC is well suited to expenses that arrive over time, a remodel in stages, tuition each semester, or a cash cushion you may never fully tap.

Rates are usually variable

A HELOC is typically a variable-rate loan tied to an index, so the payment can move as rates change. That flexibility is the trade-off for drawing only what you need. If your first mortgage carries a low rate you would hate to lose, a HELOC lets you tap equity without touching it, you keep the low first mortgage and add a second line only for the amount you need.
